Yes, this is supported. In fact it also supports the DVD menuing etc if
you want it to - if you copy the entire contents of the DVD over and
point it at the folder it is indistinguishable from an actual DVD. I
think there are also some xbox applications which will rip from DVD
directly to the internal drive (the same apps also rip games).

There are loads of supported codecs - pretty much everything in common
use will work. Although I've never done any encoding of my own, I have
got hold of quite a lot of stuff compressed using Xvid which seems
pretty good.
